It sounds like you're trying to run avr-gcc code from within the Arduino environment, or maybe vice versa.
If you have a file called peggy2.c, you should run it with the makefile and avr-gcc. (If you don't have the software toolchain installed already, you can get it through win-avr on Windows or Crosspack on the mac.)
If you want to use the Arduino environment, download the Peggy2 library for Arduino, and the included "minimal" peggy2 demo is very close to the default firmware.
